What Is A Diversified Crypto Portfolio

A crypto portfolio is a collection of various cryptocurrencies that investors hold in order to balance their risk/reward profile. You can diversify your portfolio across coins, tokens and products that present different goals. Creating a diversified crypto portfolio is a common strategy used by expert crypto investors. But to diversify a crypto portfolio, you need to understand the different types of cryptocurrencies that are available for investment.

Diversify Crypto Portfolio To Mitigate Risk

Bitcoin alone can showcase what mind-boggling volatility can be. Yet, crypto is not just bitcoin. There are also Ether, BitShares, Tether, Ripple, DAI, and lots of other notable crypto assets. If you invest just in one cryptocurrency and it tanks, there is little you can do about it except to concede sadly. But if one crypto-asset in your portfolio plummets then having others on hand can save you from losing overall.

The more crypto-assets you get, especially those considered blue chips of their realm like bitcoin and Ether, the better off your portfolio is in mitigating the crypto risk. Besides investing in more typical cryptocurrencies, you can also invest in stablecoins, which offer higher interest rates due to market demand.

It is similar to buying stocks in the same industry: even if some of them fail, others will prevail and cover for all the collateral losses. In a similar fashion, the risk commonly associated with crypto is spread out across multiple assets and thus mitigated, though not removed altogether.

Understanding Assets And Markets

Create a Cryptocurrency Portfolio with these Simple Tips ...

Before you can begin your asset allocation journey, you first need to have a firm understanding of what financial instruments you have at your disposal. For example, you likely know how stocks and shares work, but you also need to assess the type of equity you are investing in and what level of risk each one represents.

  • For example, blue-chip stocks are perceived to offer the lowest level of risk, not least because these are companies that are highly established, have stable earnings, and are leaders within their respective sectors.
  • Think along the lines of Salesforce, Johnson & Johnson, Microsoft, Disney, and Nike.

You then have growth stocks, which attract a higher level of risk to your portfolio. This is because growth stocks are often perceived to be behind products or services that are unproven or they simply havent been around long enough to establish a track record in their industry.

  • On the other hand, the upside potential with growth stocks is going to be much higher in comparison to blue-chip companies.
  • This segment of the stock industry would include the likes of Tesla, Alibaba, Uber, Airbnb, Square, and Coinbase.

Outside of the stocks and shares arena, you should take a look at the fixed-income sector. At the forefront of this are bonds, which also come with various types and risk/reward levels.

Pro Tip: Portfolio diversification is a great strategy to limit risk, however it can also hurt performance at least in the short term.

What Is Portfolio Diversification

Portfolio diversification means investing in a range of different assets to reduce the overall risk of your portfolio. In other words, portfolio diversification is a fancy way of saying do not put all your eggs in one basket.

If you were to invest only in Tesla stock, for example, the value of your investment portfolio would fluctuate greatly and could go to zero if Tesla goes bankrupt. However, if you were to invest in Amazon, Apple, Google, Microsoft, and Tesla, you could benefit from the potentially strong performance of the Tesla stock while reducing your risk by diversifying into more established tech companies.

If you were to buy a fund that invested in the entire stock market, you would diversify still further, in case the tech industry were to suddenly collapse.

That is the main principle of diversification. You reduce your overall risk, while still keeping upside potential.

We can take this idea further, and invest in things other than stocks. For example, owning government bonds can provide advantages in that bonds can be sold easily for cash. In addition, some legal protections come with owning bonds, and they are not as volatile as other assets.

That said, the rule of not investing in a single asset should also apply to digital currencies. Having all your crypto holdings in BTC, for example, may be risky given that if bitcoin falls, you risk losing your whole portfolio. So diversification is just as crucial for crypto portfolios.

Ripple is a payment protocol that processes international money transactions using blockchain technology. It has worked with hundreds of financial institutions that use its technology. Ripples goal is to provide incredibly fast processing times and minimal transaction costs.

The companys native cryptocurrency, XRP, was launched in 2012 and is one of the best penny cryptos to buy right now. 100 billion XRP tokens were created prior to its launch. Ripple put 55 billion XRP into an escrow. It also set up smart contracts to release 1 billion XRP each month. At this time, this popular penny crypto has a market capitalization of around $37.5 billion.

Ripple can sell as many tokens as it wants when theyre released in order to raise funds, and unsold tokens will be placed in a new escrow. To verify transactions, the XRP cryptocurrency employs a consensus system. Validators check proposed transactions against the most recent version of the XRP ledger and accept the ones that are valid.

For a transaction to be confirmed, it must be accepted by the majority of XRP validators. A typical XRP transaction takes five seconds to complete. As a bridge currency, XRP tokens can be utilized by financial firms to exchange currencies at a lower cost. They can also use XRP instead of fiat currencies. Moreover, even at the tokens all-time highest price, the transaction cost was just 0.00001 XRP.

Cryptoassets are a highly volatile unregulated investment product.

The Benefits Of Crypto Diversification

Diversification traditionally has two benefits: It provides your portfolio with “non-correlated” assets so that when some investments tank others hold steady or even rise in value, and it protects you from catastrophic loss if one of your investments implodes.

The first benefit only faintly comes into play with crypto. A traditional investment portfolio benefits from the fact that bonds tend to rise in value when stocks fall, helping investors ride out bear markets. By contrast cryptocurrencies tend to rise and fall together.

The real benefit of diversification in cryptocurrency is to limit extreme outcomes. If one cryptocurrency fails and your investment goes all the way to zero, other crypto investments may still do well, Jariwala says. Ideally, your whole crypto portfolio won’t be wiped out because of one coin.

Of course, diversifying could potentially limit your winnings. But, look at this way. Owning 10 coins instead of one improves your odds of getting a ride to the moon, even if, perhaps, it eliminates your chance of getting a ride to Pluto.

Investing in smaller projects and coins whose functionality is core to the decentralized finance ecosystem in general is also a good way to profit off of the future of cryptocurrency, says Anastasiya Belyaeva, head of growth at PieDAO, a platform that offers investors a range of crypto portfolios.

Type Of Crypto And Use Cases

One of the common strategies is to choose different types of cryptocurrency. You would generally choose the coins that have great potential or are well-performing. The way you determine this is by looking at the trends of the market prices. In addition, you can consider the different use cases of crypto coins. For example, generally speaking, Bitcoin is designed as a virtual currency while Etheruem powers DeFi protocols. This would be a matter of personal interest or what you think would be beneficial in the future.

On Unocoin Crypto Basket, you can buy multiple coins by selecting your desired coins or the coins you want to include in your portfolio. If you select the market cap sorting on the crypto basket, the feature will allocate your fund to the coins you selected based on their market capitalisation. Market cap is nothing but the total net worth of all the coins outstanding in circulation. It is calculated by multiplying the outstanding coins in circulation by the current price of that coin. So suppose you selected four coins, i.e., Bitcoin, Ethereum, Tether, and Ripple, Crypto Basket will allocate 63.63%, 27.56%, 5.38%, 3.43% of your fund to Bitcoin, Ethereum, Tether and Ripple respectively . In this way, you are putting your fund into multiple coins respectively according to their total market value.

Applied Crypto Portfolio Diversification

Letâs take a closer look at some examples of crypto portfolio diversification. Here are a couple of possible crypto portfolio diversification strategies:

  • Diversify your crypto portfolio by making investments in different industries.
  • Diversify your crypto portfolio through different investments in different types of solutions.
  • Diversify your portfolio by the type of coin.
  • Geographical diversification.
  • Each of the below sections explores a use case for the listed crypto diversification strategies. Ideally, you should mix multiple diversification strategies to reduce risks as much as possible.

    1. Industry Diversification

First of all, letâs learn how we can leverage industry diversification to manage risks. The idea for industry diversification is to expose your portfolio to as many industries as possible. In case a certain industry suffers a big hit, your portfolio can absorb this hit as you applied diversification.

For example, you can invest in cryptocurrencies in the following industries:

    • Medical
    • Data and data analysis
    • Innovation

Itâs even possible to diversify within each industry by looking at how you pick projects. Do you want a mix of well-established projects and projects trying to solve new, emerging problems? Or do you solely focus on projects that try to solve new, challenging problems – innovation-based investment approach?

    2. Type of Solution

    3. Type of Cryptocurrency

    4. Geographical Diversification in Crypto

    How To Start Crypto Diversification

There are many ways you can diversify your crypto portfolio. Crypto investors tend to start with Bitcoin and Ethereum since both cryptocurrencies are the most popular coins on the market, but you can also diversify your crypto assets among other areas of the crypto market:

    • You can invoice payment coins like Bitcoin or Litecoin
    • Investors can buy Smart contract assets including Ethereum , Polygon , Cardano , Solana
    • Having crypto assets from different industries including decentralized finance, peer-to-peer applications and cryptocurrency exchanges
    • Another diversification method is to invest in different cryptocurrencies with varying market capitalizations. This means not only buying the most popular cryptocurrencies but also emerging cryptos.
    • Investing in crypto-assets based on geography can be another way to diversify, which can help protect against regulatory concerns.

How To Diversify Your Portfolio – Crypto and Beyond

In my opinion, the following list of cryptocurrencies are speculative now but show promise. Many of these below focus on applications that will be built on the protocols we talk about above. I would probably hold off investing in these until they mature a little and until youve had some time to build a core cryptocurrency portfolio. Keep an eye out for these:

    Different Types Of Cryptocurrencies

The crypto market encompasses more than 11,000 digital assets. These cryptocurrencies have different use-cases, functionality, operations, etc. Lets take a look at some of them.

    1. Payment coins

Among the most common crypto coins are payment coins. These are digital currencies with the largest market cap, and they provide fast transactions at low fees, such as Bitcoin and Litecoin . These are the first generation of cryptocurrencies that existed before Ethereum and the introduction of smart contracts.

    2. Stablecoins

Stablecoins are designed to avoid the volatility typical of crypto markets. They are pegged to a fiat currency or commodity, so their value doesnt fluctuate much as most other cryptocurrencies do. Stablecoins provide traders with an easy way to transfer money between exchanges having different crypto-assets. One example of stable coins is Tether .

    3. Security tokens

Security tokens are crypto-assets that derive value from external factors, such as the real estate market or oil reserves. One can trade these tokens on exchanges just like any other asset. Security tokens also allow firms to accept new types of currencies cryptocurrencies over fiat money-without going through bank intermediaries.

    4. Governance Tokens

At This Point If Anyone Still Doesnt Diversify Their Portfolio Theyre Not Going To Make It In Crypto And These People Probably Deserve It

Ive been investing in crypto for almost 4 years now, and I can tell that this is one of the most volatile markets Ive ever seen. This volatility is probably what makes crypto one of the most controversial markets, at one point you can be a millionaire, and all of a sudden you might end up broke.

Maybe a few years back, people were believing that investing all their funds in a single cryptocurrency can be the best way for them to make money, and some of us got luck doing that, but today, I guess its crystal clear that this kind of moves wont cut it.

The only way one can be making money is by diversifying their portfolio and investing in different assets, in that way one can guarantee not to lose all their capital. I mean if you look at the largest treasury in crypto, which is held by BitDAO, its 50% diversified. I mean if the largest cryptocurrency treasury is diversified this much, what more proof do we need to understand that diversification is the real deal?

In other ways, diversifying a portfolio is a the safest way one can go in crypto, at least theyd be making sure that this capital is gonna be gaining value within time, maybe slowly, but surely this is happening.
